The La Liga giants are desperate to sign a right-back in the summer with the Gunners star their main priority, paving the way for the Los Blancos man to move to the North Londoners.
Danilo was signed by the Spanish side in 2015 from Porto in a whopping £27million deal, but has failed to justify his large price tag.
The 25-year-old has failed to cement a starting spot under Zinedine Zidane, with the Frenchman preferring Dani Carvajal instead.
According to Spanish news outlet Don Balon, Madrid are willing to accept an offer of around £17million, as president Florentino Perez is willing to cut his losses on the flop.
Danilo, capped 15 times by Brazil, has made just 16 appearances in La Liga this season in 37 games - 23 overall in the campaign.
In two seasons he has featured 54 times, finding the back of the net on three occasions, and was part of the side that won the Champions League last year - coming on in the final in the 52nd minute.
He won two league titles with former side Porto, and also lifted the Copa Libertadores with Santos in 2011.
